The special, narrated by Ed Sullivan, begins at the North Pole with Santa Claus and his Christmas elf getting ready for another Christmas. However, Cosmo Scam has hatched a plan to kidnap Santa and take his place. As part of the plan, Cosmo plans to abduct Santa's Christmas Elves one by one and replace them with his evil henchmen.

The special opens with Denver and the Muppets singing "The Twelve Days of Christmas". To add comedic effect, Fozzie Bear forgets his line ("Seven swans a-swimming.") and Miss Piggy over-emphasizes hers ("Five gold rings, ba-dum, bum, bum.")

When no people are around, the toys still play in the playroom. But since a toy will be frozen forever if a person catches it out of position, they have to be very careful. It's Christmas Eve, and Rugby the Tiger remembers how he was the Christmas Toy last year, and thinks he's going to be unwrapped again. And it's up to Apple the Doll, whom Rugby supplanted as favorite toy, to tell him what's in store. But Rugby won't believe her, and tries to get into the Christmas package and lets Meteora, Queen of the Asteroids loose. Unfortunately, she doesn't know she's a toy, and thinks she's landed among aliens. And it's up to Apple, Mew (the Cat's toy mouse), and the other toys to get Rugby out of the box and Meteora back in it before they're found and frozen.
Fozzie Bear is driving many of the Muppets to his mother Emily's farm for Christmas while they all sing Christmas Carols. Unbeknownst to Fozzie Bear, Emily Bear is preparing to go to Malibu, California for the holiday and rent her farmhouse to Doc and Sprocket, who want to spend a nice quiet Christmas in the country. Doc and Sprocket have arrived when Fozzie Bear and the other Muppets enter, disrupting Emily and Doc's plans for the holidays. Just then, Miss Piggy rings the phone to tell Kermit the Frog that she is at a photo session and will be late, making Kermit very worried.
The Muppet characters tell their version of the classic tale of an old and bitter miser's redemption on Christmas Eve.
The special begins with the song “The Perfect Tree,” which features both Mr. Willowby (Robert Downey Jr.) singing about his desire to find the perfect Christmas tree and, within Willowby’s house, a father mouse singing that he will go out to get a tree for his family (his two children, Beverly and Ned, decide to come with him). After the song is finished, Willowby asks his butler, Baxter (Leslie Nielsen) where his tree is.

A snowman named Joe Snow (voiced by Mel Brooks) recounts how the Muppet Theater was going through financial hardship, and the Muppets seeking Kermit the Frog for guidance. Kermit eventually feels he is not useful to anyone and an angel named Daniel (David Arquette) brings this up with his Boss (Whoopi Goldberg) as they review what has gone on with Kermit in the past hours.
Oscar the Grouch is visited by three ghosts in an attempt to teach him the true meaning of Christmas.
On Christmas Eve, the Muppets go to the post office in New York City to deliver each of their letters to Santa Claus (Richard Griffiths). When they head back to their apartment, Gonzo discovers that three letters wound up in his coat from a mishap there. One of those letters he recognizes as being written by his friend, a neighbor girl named Claire (Madison Pettis). On Gonzo's insistence, the principal Muppets decide to go to the North Pole and deliver them personally.
A holiday extravaganza features Lady Gaga singing tunes from her 2013 album, "ARTPOP," and performing with Kermit the Frog and other Muppet favorites. Also included are duets with Elton John, Joseph Gordon-Levitt and RuPaul; an appearance by Kristen Bell; and renditions of seasonal classics by the Swedish Chef, Beaker and Animal.
On Christmas Eve, Elmo's father Louie tells his son about how Sesame Street (fictional location) was a dreary place in the 19th century as its inhabitants lack the Christmas spirit enough for Santa Claus to not make a stop there and is enforced by a constable that is Mr. Johnson (Sesame Street)'s ancestor. Elmo's great-great-great-grandfather of the same name has moved there as he works to get everyone into the Christmas spirit with the help of some Sesame Street inhabitants that support his motives.
